Is my new heater supposed to look like this? Its only been under water (completely submerged) since Sunday.

No it looks like it is shorting out!!Don't put it back in the water.You need a new one.
 
Looks like the coils in it got burnt, nice catch. Sucks that it's an online purchase but any reputable place should be able to help you out.
